Why wage changes dictate how many people actually get hired

In short: In a labor market, the price of work isn't just a number on a paycheck. It acts as a powerful lever that dictates both how many people want to work and how many employers are willing to hire them, creating a delicate balance known as equilibrium.

In microeconomics, labor markets operate similarly to markets for physical goods. The law of demand dictates that as the wage—the price of labor—increases, the quantity of labor demanded by employers decreases. In contrast, reducing pay results in a higher volume of work requested. This relationship is central to understanding how shifts in demand affect wage rates and market outcomes. This dynamic interplay determines how resources are allocated among various sectors. Understanding these shifts helps explain how different market structures influence overall economic outcomes.

The market reaches equilibrium when the demand curve of employers intersects with the supply curve of qualified, willing workers. For example, in the Minneapolis-St. Paul-Bloomington metropolitan area in 2013, the equilibrium for registered nurses was set at a salary of $70,000, with an equilibrium quantity of 34,000 nurses. At this specific point, the number of nurses employers want to hire matches the number of nurses willing to work.

When the wage deviates from this equilibrium, imbalances occur. If the salary rises to $75,000, the quantity of nurses supplied increases to 38,000, but the quantity demanded drops to 33,000, creating a surplus of 5,000 workers. If the salary drops to $60,000, the quantity demanded rises to 40,000 while the quantity supplied falls to 27,000, resulting in excess demand. These shifts are fundamental to studying individual decision-makers, such as households and firms, within an economy.
