Why holding only bonds might actually be riskier than owning some stocks
In short: Conventional wisdom suggests that bonds are the safe haven of investing, while stocks provide the growth. However, Modern Portfolio Theory reveals a counterintuitive reality: an all-bond portfolio is not the lowest-risk option available. By mixing assets correctly, you can actually lower your risk profile while maintaining higher returns.
The relationship between risk and return is often viewed as a straight line—the more of one you want, the more of the other you must accept. In this framework, a savings account offers almost zero risk but yields negligible rewards (such as 0.1% interest in the U.S.), while the stock market offers higher average returns (about 7% annually) at the cost of significant volatility. Risk is defined here as the fluctuation of principal; for instance, a $100 investment in the U.S. stock market could have grown to $138 in 1995 or plummeted to $63 in 2008.
In 1952, Harry Markowitz developed Modern Portfolio Theory to challenge this linear thinking. He introduced the 'Efficient Frontier,' which maps out the best possible return for every specific level of risk (measured as standard deviation). The goal is to find a portfolio mix where you maximize your reward without taking on unnecessary volatility. While adding bonds to a 100% stock portfolio typically reduces risk, the relationship does not continue indefinitely in a straight line.
The most surprising finding is the 'inflection point' of this curve. As more bonds are added to a portfolio, the curve eventually bends backward. Beyond a certain threshold, increasing your bond percentage actually results in higher risk and lower returns compared to a diversified mix. According to these principles, the point of lowest overall risk occurs at a specific inflection point: a portfolio mix of approximately 20% stocks and 80% bonds.
